Capital Gains tax usually applied to investments held more than one year are applied to the appreciated value of the item when it is sold. The rate of capital gains tax is 15 for most people however is 5 for lower income peopleSo if you bought stock for 1000 held it for two years and sold it for 3000 you would owe capital gains on the 2000 appreciation. This would likely be 2000. 15 300This is much more favorable tax treatment then you would receive under ordinary income tax levels. Ordinary income is taxed on your normal income received in the year such as from your job and also on investment held for the shortterm or less than 1 year.
However if you are on the lower end then your long term capital gains would only be taxed at 5 so you still realize an advantage on the long term capital gain. Using the same example as above assuming you are in the 25 marginal tax bracket and assuming you held the stock for 6 months only. When you sold it for 3000 you would be taxed 500 on your 2000 gain. Essentially as means of encouraging long term investments longterm gains are taxed less than shortterm gains.
